If I am an affiliate (person “A”), and person “B” is under me at Depth 1, do I need to find person “B” user account and set person “A” as the permanent affiliate in the drop down menu in B’s user account? Or is it the other way around? This is confusing, there are no A & B references in the instructions.

The point of tiers affiliates is to give commission to the affiliate’s referrer when the affiliate get’s a referral. In our example, when affiliate B refers a new customer, affiliate A will get a commission set to level 1. Levels of tiers are the depths in reverse order, sort of.
A more complex example would be this.
Affiliate B
Level 1: Affiliate A
Level 2: Affiliate C ( referrer of Affiliate A )
Level 3: Affiliate D ( referrer of Affiliate C )
So the tree of descendants for such case would be this
Affiliate D
depth 1 Affiliate C
depth 2 Affiliate A
depth 3 Affiliate B
If you use Affiliates Permanent, then if Affiliate B makes a purchase( has Affiliate A set as his Permanent in user profile ), Affiliate A gets a referral, even if Affiliate B hasn’t used Affiliate A’s link or banner or coupon etc. You can have a look at the documentation of Affiliates Permanent for further details and info on how to set it properly.

Thank you George but I still don’t understand.
It says in the affiliates section that A has not been referred by anyone and B is a direct descendant of a A.
“If Affiliate B is in depth 1 of Affiliate A, this means that Affiliate B has been referred by Affiliate A.” – This is correct.
“Furthermore, in the above example Affiliate A is at level one of Affiliate B.” – Do you mean that I have to go to A’s user page and select B as the permanent affiliate? that sounds logical but you can only select one name in the permanent affiliate drop down menu on the users page. So if I have more than on direct descendants how is that possible? Will I be able to add multiple names there when I get more direct descendants?

If Affiliate B is in depth 1 of Affiliate A, this means that Affiliate B has been referred by Affiliate A.
Furthermore, in the above example Affiliate A is at level one of Affiliate B. So, when Affiliate B refers a new user or customer( sale referral ), Affiliate B gets the commission set for the new user or sale and Affiliate A gets the commission set to level 1 of tiers configuration.
This is the basic function of tiers.
